What Are Prediction Markets?

Prediction markets are markets where participants trade contracts connected to the outcomes of future events.

Instead of buying shares in a company or trading a currency pair, participants trade event contracts associated with questions such as:

  • Will the Federal Reserve cut interest rates?
  • Will inflation exceed a specified level?
  • Will unemployment rise?
  • Will a particular economic event occur?
  • Will a financial market reach a specified price?

The prices of these contracts can provide an indication of how participants collectively assess the likelihood of an event.

Kalshi operates an exchange for event contracts, allowing participants to trade against other market participants.

Understanding Kalshi: How Does It Work?

Kalshi provides an exchange where participants can buy and sell event contracts based on the outcomes of specified events.

A typical event contract has two possible outcomes:

  • YES — the specified event occurs.
  • NO — the specified event does not occur.

Contracts are priced between $0.01 and $0.99 in many standard binary markets, with winning contracts generally settling at $1 according to their contract rules.

The contract price can provide an approximate market-implied probability.

For example, a YES contract trading at $0.40 suggests approximately 40% implied probability before accounting for transaction costs, bid-ask spreads, and other market factors.

That is an interpretation of market pricing—not a guarantee that the event has a 40% true probability.

Example: Understanding a Prediction Market

Imagine a hypothetical market asking:

Will the Federal Reserve cut interest rates at its next meeting?

Market Component                                     Hypothetical Example

YES contract price                                        $0.40

NO contract price                                         $0.62

YES implied probability                            40%

NO implied probability                              62%

The prices total $1.02 because of the hypothetical bid-ask spread or available quotes.

This illustrates an important lesson:

Prediction market prices are not always identical to clean probabilities.

Liquidity, spreads, fees, contract structure, and trading activity matter when interpreting the market.
